Implied and Local Volatilities under Stochastic Volatility

چکیده
For asset prices that follow stochastic-volatility diffusions, we use asymptotic methods to investigate the behavior of the local volatilities and Black–Scholes volatilities implied by option prices, and to relate this behavior to the parameters of the stochastic volatility process. We also give applications, including risk-premium-based explanations of the biases in some näıve pricing and hedging schemes. We begin by reviewing option pricing under stochastic volatility and representing option prices and local volatilities in terms of expectations. In the case that fluctuations in price and volatility have zero correlation, the expectations formula shows that local volatility (like implied volatility) as a function of log-moneyness has the shape of a symmetric smile. In the case of non-zero correlation, we extend Sircar and Papanicolaou’s asymptotic expansion of implied volatilities under slowly-varying stochastic volatility. An asymptotic expansion of local volatilities then verifies the rule of thumb that local volatility has the shape of a skew with roughly twice the slope of the implied volatility skew. Also we compare the slow-variation asymptotics against what we call smallvariation asymptotics, and against Fouque, Papanicolaou, and Sircar’s rapid-variation asymptotics. We apply the slow-variation asymptotics to approximate the biases of two näıve pricing strategies. These approximations shed some light on the signs and the relative magnitudes of the biases empirically observed in out-of-sample pricing tests of impliedvolatility and local-volatility schemes. Similarly, we examine the biases of three different strategies for hedging under stochastic volatility, and we propose ways to implement these strategies without having to specify or estimate any particular stochastic volatility model. Our approximations suggest that a number of the empirical pricing and hedging biases may be explained by a positive premium for the portion of volatility risk that is uncorrelated with asset risk.

Simple approximations for option pricing under mean reversion and stochastic volatility
This paper provides simple approximations for evaluating option prices and implied volatilities under stochastic volatility. Simple recursive formulae are derived that can easily be implemented in spreadsheets. The traditional random walk assumption, dominating in the analysis of financial markets, is compared with mean reversion which is often more relevant in commodity markets. Deterministic ...
متن کاملThe Asymptotic Expansion Formula of Implied Volatility for Dynamic SABR Model and FX Hybrid Model
The author considers SABR (stochastic-αβρ) model which is a two factor stochastic volatility model and give an asymptotic expansion formula of implied volatilities for this model. His approach is based on infinite dimensional analysis on the Malliavin calculus and large deviation. Furthermore, he applies the approach to a foreign exchange model where interest rates and the FX volatilities are s...

prices as a function of volatility. If an option price is given by the market we can invert this relationship to get the implied volatility. If the model were perfect, this implied value would be the same for all option market prices, but reality shows this is not the case. Implied Black–Scholes volatilities strongly depend on the maturity and the strike of the European option under scrutiny. I...
متن کاملOption Pricing under Hybrid Stochastic and Local Volatility
This paper deals with an option pricing model which can be thought of as a hybrid stochastic and local volatility model. This model is built on the local volatility term of the well-known constant elasticity of variance (CEV) model multiplied by a stochastic volatility term driven by a fast mean-reverting Ornstein-Uhlenbeck process. An asymptotic formula for European option price is derived to ...
متن کاملA Market Model for Stochastic Implied Volatility
In this paper a stochastic volatility model is presented that directly prescribes the stochastic development of the implied Black-Scholes volatilities of a set of given standard options. Thus the model is able to capture the stochastic movements of a full term structure of implied volatilities. The conditions are derived that have to be satisfied to ensure absence of arbitrage in the model and ...
