The Asset Allocation Decision in a Loss Aversion World

چکیده
The purpose of this paper is to derive explicit formulae for the asset allocation decision for the loss aversion utility function proposed by Kahneman and Tuversky. We show that these utility functions exhibit constant absolute risk aversion. We also give analytic results which interpret the assumptions of risk-aversion with respect to gains but risk-a¤ection with respect to losses in terms of changes of the optimal investment of equity when the probability that equity outperforms cash goes up. For the Knight, Satchell and Tran (1995) family of distributions, it is straightforward to derive closed form expressions for the optimal portfolio weights in all cases. Using UK and US data, we con...rmed that the values of the parameters in the loss aversion function suggested by many previous studies are compatible with the observed proportions held in equity in both the UK and the US. The distributional assumptions are not innocuous. However, whilst modelling upside and downside returns by gamma distributions leads to plausible results, modelling upside and downside by truncated normals does not.

Insurer Optimal Asset Allocation in a Small and Closed Economy: The Case of Iran’s Social Security Organization
We seek to determine the optimal amount of the insurer’s investment in all types of assets for a small and closed economy. The goal is to detect the implications and contributions the risk seeker and risk aversion insurer commonly make and the effectiveness in the investment decision. Also, finding the optimum portfolio for each is the main goal of the present study. To this end, we adopted the...
متن کاملRisk premiums and certainty equivalents of loss-averse newsvendors of bounded utility
Loss-averse behavior makes the newsvendors avoid the losses more than seeking the probable gains as the losses have more psychological impact on the newsvendor than the gains. In economics and decision theory, the classical newsvendor models treat losses and gains equally likely, by disregarding the expected utility when the newsvendor is loss-averse. Moreover, the use of unbounded utility to m...
متن کاملThe Stable non-Gaussian Asset Allocation: A Comparison with the Classical Gaussian Approach
We analyze a multistage stochastic asset allocation problem with decision rules. The uncertainty is modeled using economic scenarios with Gaussian and stable Paretian non-Gaussian innovations. The optimal allocations under these alternative hypothesis are compared. If the agent has very low or very high risk aversibility, then the Gaussian and stable non-Gaussian scenarios result in similar all...
متن کاملDynamic Asset Allocation Strategies Using a Stochastic Dynamic Programming Approach∗
A major investment decision for individual and institutional investors alike is to choose between different asset classes, i.e., equity investments and interest-bearing investments. The asset allocation decision determines the ultimate risk and return of a portfolio. The asset allocation problem is frequently addressed either through a static analysis, based on Markowitz’ mean-variance model, o...
متن کاملExplaining hedge fund investment styles by loss aversion: A rational alternative
Recent research reveals that hedge fund returns exhibit a range of different, possibly non-linear pay-off patterns. It is difficult to qualify all these patterns simultaneously as being rational in a traditional framework for optimal financial decision making. In this paper we present a simple model based on loss aversion that can accommodate for all of these pay-off structures in one unifying ...
