Overcoming Adverse Selection: How Public Intervention Can Restore Market Functioning

چکیده

As illustrated by liquidity support, equity injections and asset repurchases in financial crises and by IMF credit lines to countries, authorities often intervene in order to revivemarkets that have dried up or to create new ones. In such situations, agents participate only if they receive from the governmental scheme more than in the marketplace, while the market outcome depends on who joins the scheme. The paper provides a first analysis of market jumpstarting and its two-way interaction between mechanism design and participation constraints. In themodel, sellers in need of cash have private information about the value of their legacy asset. The absence of buyer confidence forces authorities to intervene to jump-start the market. We characterize the optimal intervention, and draw two main implications. First, the government should clean up the market, through buybacks of the weakest assets and then through some equity injections, and leave the agents with the strongest legacy assets to the market. In particular, authorities should not substitute fully for the market, even when they have no comparative disadvantage in acquiring assets or shares thereof. Second, the government creates its own competition by cleaning up the market from its most toxic pieces. At the optimal intervention the government always strictly overpays for the legacy asset. Yet, and unlike what would be suggested by Coasian profit evasion, the existence of a later market imposes no welfare cost. While it is cast in a public intervention context, the analysis of mechanismdependent reservation utilities also admits important private sector applications.

Capital Market Failure, Adverse Selection and Equity Financing of Higher Education

We apply theories of capital market failure to analyze optimal financing of risky higher education. In the market solution, students can only finance their education through debt. There is underinvestment in human capital, because some students with socially profitable investments in human capital will not invest in education due to adverse selection problems in debt markets and because insuran...

Working Paper No. 11-36 Trading Dynamics in Decentralized Markets with Adverse Selection

We study a dynamic, decentralized lemons market with one–time entry and characterize its set of non–stationary equilibria. This framework offers a theory of how a market suffering from adverse selection recovers over time endogenously; given an initial fraction of lemons, the model provides sharp predictions about how prices and the composition of assets evolve over time. Comparing economies in...

Selection of energy source and evolutionary stable strategies for power plants under financial intervention of government

Currently, many socially responsible governments adopt economic incentives and deterrents to manage environmental impacts of electricity suppliers. Considering the Stackelberg leadership of the government, the government’s role in the competition of power plants in an electricity market is investigated. A one-population evolutionary game model of power plants is developed to study how their pro...

Optimal Interventions in Markets with Adverse Selection

1 Akerlof (1970) shows how asymmetric information can create adverse selection and undermine market efficiency. Economic and legal institutions, such as auditors, underwriters, accountants, or used-car dealers, often emerge to limit adverse selection and allow markets to function. As a result, direct government interventions are usually unnecessary. If a market does collapse, however—presumably...

Public versus Private Insurance: a Political Economy Argument

This paper analyzes the political support for a public insurance in the presence of a private insurance alternative. The public insurance is compulsory and offers a uniform insurance policy. The private insurance is voluntary and can offer different insurance policies to different individual risks. We show that adverse selection on the private insurance market can lead a majority of individuals...
