Optimal Leverage from Non-ergodicity

چکیده

In modern portfolio theory, the balancing of expected returns on investments against uncertainties in those returns is aided by the use of utility functions. The Kelly criterion offers another approach, rooted in information theory, that always implies logarithmic utility. The two approaches seem incompatible, too loosely or too tightly constraining investors’ risk preferences, from their respective perspectives. This incompatibility goes away by noticing that the model used in both approaches, geometric Brownian motion, is a non-ergodic process, in the sense that ensembleaverage returns differ from time-average returns in a single realization. The classic papers on portfolio theory use ensemble-average returns. The Kelly-result is obtained by considering time-average returns. The averages differ by a logarithm. In portfolio theory this logarithm can be implemented as a logarithmic utility function. It is important to distinguish between effects of non-ergodicity and genuine utility constraints. For instance, ensemble-average returns depend linearly on leverage. This measure can thus incentivize investors to maximize leverage, which is detrimental to time-average returns and overall market stability. A better understanding of the significance of time-irreversibility and non-ergodicity and the resulting bounds on leverage may help policy makers in reshaping financial risk controls.

Degree of Leverage Ratio Analysis in the Iranian Banking Network

The banks’ response to their changes in leverage ratios is examined and evaluated in this paper. This reaction can be interpreted as if the coefficient of total debts to equity (lev1) and total assets to equity (lev2) are positive as anticipated in the banking network of Iran. The paper uses data from 31 Iranian banks’ annual databases during the course of 2006-13 in order to estimate an empiri...

On $L_1$-weak ergodicity of nonhomogeneous continuous-time Markov‎ ‎processes

‎In the present paper we investigate the $L_1$-weak ergodicity of‎ ‎nonhomogeneous continuous-time Markov processes with general state‎ ‎spaces‎. ‎We provide a necessary and sufficient condition for such‎ ‎processes to satisfy the $L_1$-weak ergodicity‎. ‎Moreover‎, ‎we apply‎ ‎the obtained results to establish $L_1$-weak ergodicity of quadratic‎ ‎stochastic processes‎.

Deviation from Target Leverage and Leverage Adjustment Speed in Firms with Small Positive Earnings

This study investigates whether deviation from target leverage (leverage adjustment speed) in firms with small positive earnings (i.e., SPOS) is higher (slower) than that of other firms. We find evidence suggesting that managers of SPOS manipulate sales, production processes, and discretionary expenses to avoid reporting losses. Our results show that deviation from target leverage in SPOS is hi...

Impact of firm’s Leverage Rate on Export Survival

One of the goals of the government is to increase the competitiveness of domestic firms to export goods and services. Moreover, the role of exports in many economic sectors has been emphasized. There are two essential requirements for developing non-oil exports: first, the presence of firms in export markets and increasing their competitiveness; second, the survival of them in international mar...

The Effects of Uncertainty on the Leverage of Non-Financial Firms

The paper investigates the link between the optimal level of non-financial firms’ shortterm leverage and macroeconomic and idiosyncratic sources of uncertainty. We develop a structural model of a firm’s value maximization problem that predicts a negative relationship between uncertainty and optimal level of borrowing. This proposition is tested using a panel of non-financial US firms drawn from...
