The Money Pump as a Measure of Revealed Preference Violations

چکیده
We introduce a measure of the severity of violations of the revealed preference axioms, which we call the money pump index (MPI). The measure is based on the idea that a consumer who violates the axioms is subject to being exploited as a money pump. The MPI has a simple interpretation as the certain dollar amount that can be extracted from a consumer who behaves irrationally. We carry out an empirical application, using a panel data set of food expenditures. We find a large number of violations of the revealed preference axioms. On average, however, the MPI calculated for these violations is small, suggesting that the violations of revealed preference are not severe. Formal statistical testing indicates that the hypothesis of consumer rationality cannot be rejected.

Revealed Preference Tests Using Supermarket Data: the Money Pump
We use a money pump argument to measure deviations from the revealed preference axioms. Using a panel data set of food expenditures, we find a large number of violations of the weak axiom of revealed preference. The money pump costs are small, which indicate that the violations of revealed preference are not severe. While most households’ behavior deviates from rationality, by our measure they ...

متن کاملJust-noticeable difference as a behavioural foundation of the critical cost-efficiency index
Critical cost-efficiency index (or CCEI), proposed in Afriat (1972, 1973) and Varian (1990), is the most commonly used measure of revealed preference violations. By representing consumer preference with interval orders, as in Fishburn (1970), we show that this index is equivalent to a particular notion of the justnoticeable difference, i.e., a measure of dissimilarity between alternatives that ...

Source preference is the assertion that between two prospects yielding the same distribution of monetary rewards, decision makers may have a strict preference for one over the other. Evidence on the home bias reveals source preference strong enough to preclude investors from taking advantage of diversification opportunities. We show that the EUU model provides a suitable framework for analyzing...
