This model suggests that consumers anchor on a reference price which is a weighted average of the lowest and most recent prices. Loss averse consumers are more sensitive to perceived losses than gains relative to this reference price. We find that a range of constant pricing policies is optimal for the corresponding dynamic pricing problem. This range is wider the more consumers anchor on lowest prices, and persists when buyers are loss neutral, in contrast with previous literature. In a transient regime, the optimal pricing policy is monotone, and converges to a steady state price, which is lower the more extreme and salient the low-price anchor is. Our results suggest that behavioral regularities, such as peak-end anchoring and loss aversion, limit the benefits of varying prices, and caution that the adverse effects of deep discounts on the firm's optimal prices and profits may be more enduring than previous models predict.

Dynamic Pricing Strategies with Reference Effects
We consider the dynamic pricing problem of a monopolist firm in a market with repeated interactions, where demand is sensitive to the firm’s pricing history. Consumers have memory and are prone to human decision making biases and cognitive limitations. As the firm manipulates prices, consumers form a reference price that adjusts as an anchoring standard based on price perceptions. Purchase deci...
متن کاملPricing and Information Disclosure in Markets With Loss-Averse Consumers
We develop a theory of imperfect competition with loss-averse consumers. All consumers are fully informed about match value and price at the time they make their purchasing decision. However, a share of consumers are initially uncertain about their tastes and form a reference point consisting of an expected match value and an expected price distribution, while other consumers are perfectly info...
متن کاملThe Impact of Consumer Loss Aversion on Pricing∗ Paul Heidhues WZB and CEPR
We develop a model in which a profit-maximizing monopolist with uncertain cost of production sells to loss-averse, yet rational, consumers. We first introduce (portable) techniques for analyzing the demand of such consumers, and then investigate the monopolist’s pricing strategy. Compared to lower possible purchase prices, paying a higher price in the firm’s pricing distribution is assessed by ...
متن کاملSmartShift: Expanded Load Shifting Incentive Mechanism for Risk-Averse Consumers
Peak demand for electricity continues to surge around the world. The supply-demand imbalance manifests itself in many forms, from rolling brownouts in California to power cuts in India. It is often suggested that exposing consumers to real-time pricing, will incentivize them to change their usage and mitigate the problem akin to increasing tolls at peak commute times. We show that risk-averse c...
متن کاملDynamic versus Static Pricing in the Presence of Strategic Consumers
The stochastic nature of demand suggests that firms can benefit from applying dynamic pricing strategies, where pricing decisions are postponed until information about demand is revealed. Many service providers, however, announce prices in advance and do not frequently adjust them as a response to market conditions (i.e., static pricing). This may seem suboptimal when demand is high and the fir...
